NOT correct. You don't claim last year's federal refund as income. IF you itemized and deducted state income tax and then got a refund, you would have to claim the STATE refund as income since you'd have deducted too much the previous year.

If you didn't itemize the previous year, you don't claim the state refund as interest. OK, you itemized. The had taken out $2 for state, and you deducted the $2.

But they sent you back $1 of it, so you really only paid $1. You got $1 back even though you had deducted it, so still owe the tax on that $1 since you never paid it. If you also got a federal refund, you don't claim it since you couldn't deduct it the previous year.

If you itemized last year and deducted state income taxes paid, you must claim any state refund as income this year.
